So, I've decided to take the plunge and nlite my One. But I'm stuck? I've got a recovery disc and an Window XP disc from acer but nlite doesn't find the Windows files. Do I need to convert the discs? Thanks. I'm really looking forward to bricking my one.

Is it an actual Windows XP CD? If you browse the CD, what directories do you see on it?

You should copy the contents to a folder on the hard disk if it is indeed an actual XP disk.

My Aspire One came with one CD and one DVD. One is a system CD and the other says Microsoft Windows XP Home Edition SP3. The files in the windows DVD are SWM files? I've used nLite to browse through all of the folders on both the CD and DVD and it gave me the "look for a i386 file" message. The largest folder on thew windows disc (2.3 gb) is named image.

that doesn't sound like an actual XP CD. there is no "image" folder on an actual XP install CD (nor is a DVD needed as the files are not that big)

So I contacted Acer about the Windows disc. They say they are image files that the aspire one would use to reinstall. I told the level 2 tech what I was trying to do. He said that the windows xp that comes on the aspire one is already stripped down. Not to helpfull. Anyone have any ideas on how to use the recovery disc or other options?

I'd suggest you download an OEM Windows XP Home disc , and then nlite it and intergrate your own key. There are ways of nliting recovery discs, but it takes so long, its not really worth it too be honest. If you are worried about messing up your AAO, then tweak your XP to how you like it and then image your harddrive.

OEM Windows discs don't work for me. I've tried HP ones, Dell ones, but none work.

Just get a full version of XP, and direct nLite to it. It's super easy.

There are OEM, and then there are those that are sold to OEM's (like Dell/HP) where they customize it a bit to do checks to ensure it is going on the proper manufacturer system. The OEM disks direct from MS will load on any PC.
